FRANKFURT – Euro area central bankers are widely expected to hold interest rates at current levels on Thursday as they become more cosy in their “good place.”
In fact, after three consecutive decisions to leave key interest rates unchanged, the European Central Bank looks ready to maintain that policy for quite a while, according to Deutsche Bank. “We do not expect any further interest rate cuts in the foreseeable future. Financial markets are also pricing in only a marginal easing of around three basis points over the next 11 months. This corresponds to an implied 12% probability of a further rate cut.”
Notably, talk of higher rates continues to make the rounds, Deutsche explained. “Partly due to the looming inflationary pressure stemming from Germany's expansionary fiscal policy and structural labour market bottlenecks, we now project a first rate hike of 25 bps in mid-2027.”
Isabel Schnabel, an ECB executive board member, told Bloomberg News she was “comfortable” with market expectations that the next move will be a hike, adding that such a change is unlikely anytime soon.
But any near-term policy shift will likely be a reduction, according to ING’s Carsten Brzeski. “With expected sub-2% inflation forecasts for the next three years, we see any following ECB rate change as a cut, not a hike, at least through late spring next year.
“After that, the window for rate cuts will likely close, and fiscal stimulus that meets supply-side constraints could bring back inflationary pressures. But that is a 2027 story, rather than one for 2026.”
Data offers mixed picture, few changes expected from new forecasts
The latest Eurozone inflation numbers, in the form of Wednesday’s final report for November, dragged the headline back a tenth to 2.1% from the preliminary reading of 2.2%. This meant the rate of consumer price growth was unchanged from October and closer to the ECB’s medium-term target of 2.0%. Such softening may embolden some doves, but it is unlikely to spur a rate cut, even if the most recent inflation reading is below September’s 2.2%, the number officials added to their calculations ahead of the last decision to leave monetary policy unchanged.
Signs that the economy is improving could also mute calls for further cuts. Peter Vanden Houte from ING pointed to October industrial production data for the euro area as one signal, with annual growth hitting 2.0%
He said the “data confirms the ECB’s belief that risks to the Eurozone economy in the coming year are no longer skewed to the downside. This will only reinforce the idea that no further rate cuts are needed, even if inflation undershoots temporarily due to lower energy prices.”
Conversely, Wednesday’s German business confidence report was disappointing, with the headline reading for Europe’s largest economy falling to its worst mark since May.
Furthermore, weaker preliminary purchasing managers indices released Tuesday suggest trouble in the Eurozone, with measures declining more than expected. The composite reading fell to a three-month low of 51.9, leaving it only marginally in growth territory above the 50-mark. “Business confidence waned amid much weaker sentiment among service providers, which outweighed an improved outlook for manufacturing,” according to pollster S&P Global.
When it comes to forecasts, Brzeski said it was unlikely that the ECB would raise its growth estimates, but bank staff could increase inflation expectations. “However, with inflation forecasts for 2026 and 2027 clearly below 2%, it’s difficult to quantify upside risks.”
