ECB Hits Pause As Energy Shock Strengthens Case For September Hike

The European Central Bank followed expectations by keeping monetary policy on hold, while reiterating its commitment to a data-dependent, meeting-by-meeting approach.
The Governing Council voted unanimously to leave its three key interest rates unchanged, maintaining the deposit facility rate at 2.25%, the main refinancing rate at 2.40% and the marginal lending facility rate at 2.65%.
In its accompanying statement, the ECB reiterated that it remained well positioned to navigate the uncertainty generated by the conflict in the Middle East. However, ECB President Christine Lagarde revealed during the press conference that some policymakers had raised the question of whether rates should be increased at Thursday’s meeting.
In the absence of material forward guidance, investors appear increasingly convinced that another upward adjustment in interest rates is coming. Rates markets are pricing a near-100% probability that the central bank will raise borrowing costs by 25bp in September.
Bas van Geffen, senior macro strategist at ING, said the ECB’s assessment of the inflation outlook had not materially changed despite the latest developments in the Middle East. “The inflation shock is large enough to warrant measured tightening, but the shock is not so large or persistent that the ECB urgently needed to tighten policy again,” the analyst said.
Although Lagarde highlighted the absence of clear evidence of second-round effects, the ECB cautioned that the energy shock continued to feed through into broader prices. “It is becoming more expensive for firms to source inputs, and they therefore expect to put up their selling prices,” the central bank said.
Greg Fuzesi of JPMorgan said it was easy to envisage the ECB raising rates in September, but added that there was also a path for that to be the final increase. “Unfortunately, a lot hinges on how the Iran conflict evolves,” the analyst said.
A second energy chokepoint
A significant new development in the conflict emerged over the past 24 hours with the involvement of Yemen’s Houthis. The Iran-aligned armed group said it had attacked two Saudi oil tankers transiting the Red Sea, threatening disruption around the Bab el-Mandeb Strait. The waterway represents a second major regional energy chokepoint alongside the Strait of Hormuz.
The attacks prompted a warning from US President Donald Trump, who threatened retaliatory action if the Houthis continued targeting shipping and held Iran responsible for the group’s actions.
Brent crude surged towards USD 100 per barrel following the attacks and has risen by more than 30% over the past month, reflecting growing concern that disruption could spread across two critical shipping routes.
Beyond September
For now, economists appear relatively comfortable forecasting another ECB increase in September, but there is considerably less agreement over the policy path beyond that meeting.
ING’s van Geffen said the latest highs in energy futures had so far been reflected mainly in euro money-market rates rather than inflation swaps. “However, if the conflict in the Middle East broadens beyond the Strait of Hormuz and into, for example, the Red Sea, that could lead to higher inflation expectations and greater risks of second-round effects through price and wage setting,” he said.
JPMorgan’s Fuzesi said eurozone growth appeared to have held up better than feared in the second quarter of 2026, while sentiment had recovered. That suggested the inflationary impact of higher energy prices was not being significantly offset by weaker economic activity. “Hence, we see a path to a final hike in September if energy prices quickly settle back down to around USD 75 per barrel for oil and below EUR 50/MWh for gas, but we would see the ECB hiking more if energy prices remain sufficiently above these levels,” he said.
