BoE Holds Bank Rate At 3.75% As Policymakers Retain Tightening Bias

LONDON – In a widely expected decision, the Bank of England left rates unchanged on Thursday, with easing geopolitical tensions reinforcing the case for patience.
At the conclusion of its two-day meeting, the Monetary Policy Committee voted 7-2 to keep the Bank Rate at 3.75%.
In its statement, the BoE acknowledged that energy prices had fallen since the last meeting but stressed they remained elevated relative to pre-conflict levels.
“The impact of the energy shock on the UK economy remains uncertain. Monetary policy cannot influence energy prices but is being set to ensure that the economic adjustment to them occurs in a way that achieves the 2% inflation target sustainably.”
Inflation risks remain a clear concern for the two dissenters, Megan Greene and Huw Pill, both of whom voted for a rate hike. They argued that persistent uncertainty over second-round inflation effects warranted tighter policy as a risk-management measure.
Analysts characterised the outcome as a “hawkish hold”, noting the committee reiterated it would closely monitor developments in the Middle East and their impact on the economy, adding it “stands ready to act as necessary” to keep inflation on course for the 2% target. In effect, leaving the door open to further tightening.
Capital Economics’ Ruth Gregory said the MPC notably did not challenge market pricing for rates to rise towards 4.00%-4.25% later this year.
“While the BoE acknowledged that oil and gas prices have fallen following the announcement of a US-Iran deal on Sunday, it warned against complacency about the inflation outlook,” she said.
Softening economic activity
Recent economic data has softened, with GDP contracting in April, pointing to a weaker start to Q2, though the broader three-month growth rate remained solid at 0.7%.
Fergus Jimenez-England, associate economist at NIESR, said the slowdown was increasingly showing up in official data, broadly in line with softer leading indicators in recent weeks.
On Wednesday, UK inflation held steady at 2.8% y/y in May, unchanged from April as offsetting price moves balanced out. Core CPI rose 2.6%, below forecasts but up from 2.5% previously. Services inflation surprised to the upside, accelerating to 3.7% from 3.2%.
Hours before the BoE decision, labour market data showed conditions remained broadly stable, although some indicators continued to soften.
Wage figures were mixed. Private-sector regular pay growth slowed to its weakest pace in five-and-a-half years, while total earnings accelerated due to stronger bonus payments in March and April, particularly in finance.
Steady rates through summer?
Economists remain divided on the likely path for policy.
ING’s James Smith said there was little in the decision to alter the bank’s view that the next move is unlikely before 2027.
“It would take a lot for the five more neutral-to-dovish members of the committee to vote for a hike, barring a collapse in the Iran deal and a renewed surge in energy prices,” he said.
Capital Economics’ Gregory took a more hawkish stance, arguing the BoE would be reluctant to unwind the tightening in financial conditions already priced into markets.
“The bank won’t want to repeat the mistakes of 2022, when it was widely criticised for keeping policy too loose for too long,” she said.
JP Morgan’s Allan Monks also sees tightening risks persisting.
“We still think the BoE is likely to hike this year as inflation rises. While some early evidence of indirect and second-round effects may ease as energy prices fall, part of the rise looks likely to prove more durable.
“We now push back our call for a hike from July to November.”
